While choosing the right custody solution is crucial for safeguarding your crypto, it’s essential to recognize that every option comes with its own set of inherent risks. Despite the robust security measures of self-custody options, there is always a potential risk of hacking. Malicious actors may send deceptive links that, when clicked, can introduce malware to your computer, potentially compromising your funds. It is crucial to be careful when using any device to access your crypto. Aside from this, theft is another concern you have to be aware of, as someone can steal your seed phrase or your cold wallet device. This is why keeping your seed phrase on a separate, secure device used exclusively for your crypto is vital.

With self-custody comes the responsibility of managing your crypto securely. A simple mistake, like sending funds to the wrong address, can have irreversible consequences, unlike when using traditional financial systems.Self-custody also involves protecting one’s private keys. While self-custody ensures that only you can access your funds, losing them means losing your only access as well. Sharing your private key or allowing third-party access can pose risks like tampering. To prevent this, physically document your private key and store it securely, or choose a third-custody provider that allows you some control over your private keys. 

  1. Regulatory challenges 

While regulatory frameworks intend to protect crypto users, it can also work the other way around. Cryptocurrency’s global presence has spurred regulatory efforts worldwide. Some countries embrace blockchain technology and encourage innovation, while others adopt a less favorable stance. Self-custody may encounter challenges when governments impose strict KYC (know your customer) requirements, transaction limits, or ban specific transaction methods, as seen with the U.S. government’s restriction on privacy coins. 

Did you know,Tornado Cash, a decentralized crypto mixing service, was blacklisted by the US treasury last August 8, 2022. Tornado Cash was used by the Lazarus Group, a North Korean hacking team, following a $625M hack of blockchain game Axie Infinity’s Ronin Network.

This underscores the need for individuals to abide by regulations lest they face the consequences. Third-party custodians face even more pressure to adhere to regulations given their management of numerous clients’ funds. They must prioritize consumer protection and ensure their clients’ crypto is not misused for illicit activities.

  1. Diversifying and balancing custody options 

While it may be tempting to only stick to that one wallet you’ve been using, it is not a secure approach. Imagine the horror if your hot wallet gets hacked, if your cold wallet’s seed phrase is stolen, or if your funds are mishandled by your asset manager –  losing all your assets in one fell swoop would be devastating. You should never have all your eggs in one basket. The answer to this problem is diversification. 

Diversifying means spreading out your risk by using multiple options. In terms of crypto custody, this means having several wallets. If you constantly move funds around, having 2 or 3 hot wallets (e.g. OKX Web3 Wallet + Trust Wallet + Metamask), preferably accessed from different devices, can be a smart move. This helps manage the risk of sending a substantial amount to the wrong address or falling victim to a hack. If you want to store your crypto on your own, you can also have several cold wallets. The same principle applies when finding third-party custodians. 

Finding the right balance with custody services is a learning process unique to each investor. Remember that each custodial solution has its own pros and cons, so use them according to your specific needs.

Another intriguing option is to combine self-custody with third-party custodians accordingly. On one side, self-custody offers complete control over your funds but demands full responsibility for their protection. On the other hand, most third-party solutions provide insurance and a smoother user experience. However, entrusting them with your assets comes with the need for trust and adherence to regulations. 

By strategically blending both solutions, you can achieve a balanced and diversified approach to safeguarding your assets.

The future holds promising developments in blockchain custody. Here are some examples!

  • Decentralized Finance 

Decentralized Finance or DeFi is reshaping the financial landscape by leveraging blockchain technology to provide accessible financial services without barriers. One of the biggest advantages DeFi brings is allowing anyone to move funds way easier and with much less paperwork. Expect custody solutions to integrate further with decentralized exchanges and improve user interfaces for easier access to DeFi lending and borrowing. 

  • Regulation 

As blockchain and cryptocurrency gain mainstream acceptance, regulation follows suit. Some countries that embrace this technology will enact laws focused on innovation and consumer protection. Conversely, countries resistant to blockchain technology may drive innovations in custody solutions as crypto users seek alternative ways to participate, such as peer-to-peer systems without KYC (know your customer) requirement.

The growing focus on AI presents opportunities to enhance crypto custody solutions. Better developments in AI can bolster security, improve user experience, and prevent third-party misuse of funds. 

AI refers to creating computer systems that can perform tasks typically requiring humans.
